Do Banks Benefit from Internationalization? Revisiting the Market Power-Risk Nexus

Abstract
Recent developments on international financial markets have called the benefits of
bank globalization into question. Large, internationally active banks have
acquired substantial market power, and international activities have not
necessarily made banks less risky. Yet, surprisingly little is known about the
actual link between bank internationalization, bank risk, and market power.
Analyzing this link is the purpose of this paper. We jointly estimate the
determinants of risk and market power of banks, and we analyze the effects of
changes in terms of the number of foreign countries (the extensive margin) and
the volume of foreign assets (the intensive margin). Our paper has four main
findings. First, there is a strong negative feedback effect between risk and market
power. Second, banks with higher shares of foreign assets, in particular those held
through foreign branches, have higher market power at home. Third, holding
assets in a large number of foreign countries tends to increase bank risk. Fourth,
the impact of internationalization differs across banks from different banking
groups and of different size.

A Cost Efficient International Lender of Last Resort

Abstract
The current reform of the International Monetary Fund’s (IMF) lending instruments has transformed the Fund towards an international lender of last resort (ILOLR). Current research discusses various general frameworks for installing an ILOLR. However, it remains unclear how the ILOLR should actually operate. This paper discusses six different options for the construction of an ILOLR that supports central banks during currency crises. The paper concludes that the most cost efficient version of the ILOLR would be direct intervention by the IMF using IMF resources, with the option of using additional reserves from central banks. The paper considers measures of cost efficiency, such as cost of borrowing, intervention, and sterilization and moral hazard problems.

Cross-border Exposures and Financial Contagion

Abstract
Integrated financial markets provide opportunities for expansion and improved risk sharing, but also pose threats of contagion risk through cross-border exposures. This paper examines cross-border contagion risk over the period 1999–2006. To that purpose we use aggregate cross-border exposures of 17 countries as reported in the Bank for International Settlements Consolidated Banking Statistics. We find that a shock that affects the liabilities of one country may undermine the stability of the entire financial system. Particularly, a shock wiping out 25% (35%) of US (UK) cross-border liabilities against non-US (non-UK) banks could lead to bank contagion eroding at least 94% (45%) of the recipient countries' banking assets. We also find that since 2006 a shock to Eastern Europe, Turkey and Russia affects most countries. Our simulations also reveal that the ‘speed of propagation of contagion’ has increased in recent years resulting in a higher number of directly exposed banking systems. Finally, we find that contagion is more widespread in geographical proximities.

International Bank Portfolios: Short- and Long-Run Responses to Macroeconomic Conditions

Abstract
International bank portfolios constitute a large component of international country portfolios. Yet, banks’ response to international macroeconomic conditions remains largely unexplored.We use a novel dataset on banks’ international portfolios to answer three questions. First, what are the long-run determinants of banks’ international portfolios? Second, how do banks’ international portfolios adjust to short-run macroeconomic developments? Third, does the speed of adjustment change with the degree of financial integration?We find that, in the long-run, market size has a positive impact on foreign assets and liabilities. An increase in the interest differential between the home and the foreign economy lowers foreign assets and increases foreign liabilities. Foreign trade has a positive impact on international bank portfolios, which is independent from the effect of other macroeconomic variables. Short-run dynamics show heterogeneity across countries, but these dynamics can partly be explained with gravity-type variables.

Cross-border Diversification in Bank Asset Portfolios

Abstract
We compute optimally diversified international asset portfolios for banks located in France, Germany, Italy, the United Kingdom and the United States using the mean–variance portfolio model with currency hedging. We compare these benchmark portfolios with the actual cross-border asset positions of banks from 1995 to 2003 and ask whether the differences are best explained by regulations, institutions, cultural conditions or other financial frictions. Our results suggest that both culture and regulations affect the probability of a country's being overweighted in banks' portfolios: countries whose residents score higher on a survey measure of trust are more likely to be overweighted, while countries that have tighter capital controls are less likely to be overweighted. From a policy standpoint, the importance of culture suggests a limit to the degree of financial integration that may be achievable by the removal of formal economic barriers.

Macroeconomic Shocks and Banks' Foreign Assets

Abstract
Recent developments in international financial markets have highlighted the role of banks in the transmission of shocks across borders. We employ dynamic panel methods for a sample of OECD countries to analyze whether banks' foreign assets react to macroeconomic shocks at home and abroad. We find that banks reduce their foreign assets in response to a relative increase in domestic interest rates, and they increase their foreign assets when the growth rate of world energy prices rises. The responses are characterized by a temporal overshooting and a dynamic adjustment process that extends over several quarters.

Diese Studie untersucht den komparativen Vorteil multinationaler Banken gegenüber dem grenzüberschreitenden Handel mit Finanzdienstleistungen hinsichtlich der Fähigkeit, vom globalen Zugang zu Finanzierungsquellen zu profitieren. Es wird argumentiert, dass der komparative Vorteil durch Nutzen und Kosten einer besonderen Kenntnis lokaler Märkte bestimmt wird. Für multinationale Banken liegt der Nutzen darin, eine höhere Produktivität zu erreichen und mehr Liquidität bereit zu stellen. Die Kosten bestehen darin, dass bestehdne Interessenskonflikte nur aufgrund der Spezifität des Wissens auch zu Ineffizienzen auf den bankinternen Kapitalmärkten führen; diese sind aber erforderlich, um Liquidität grenzüberschreitend zu alloziieren. Es werden die Bedingungen analysiert, unter denen multinationale Banken einen komparativen Vorteil haben, und es wird gezeigt, dass Mindesteigenkapitalvorschriften einen Einfluss hierauf ausüben, da sie das Ausmaß der Ineffizienzen interner Kapitalmärkte für verschiedene Organisationsformen unterschiedlich beeinflussen.

Margins of international banking: Is there a productivity pecking order in banking, too?

Abstract
Modern trade theory emphasizes firm-level productivity differentials to explain
the cross-border activities of non-financial firms. This study tests whether a
productivity pecking order also determines international banking activities. Using
a novel dataset that contains all German banks’ international activities, we
estimate the ordered probability of a presence abroad (extensive margin) and the
volume of international assets (intensive margin). Methodologically, we enrich the
conventional Heckman selection model to account for the self-selection of banks
into different modes of foreign activities using an ordered probit. Four main
findings emerge. First, similar to results for non-financial firms, a productivity
pecking order drives bank internationalization. Second, only a few non-financial
firms engage in international trade, but many banks hold international assets, and
only a few large banks engage in foreign direct investment. Third, in addition to
productivity, risk factors matter for international banking. Fourth, gravity-type
variables have an important impact on international banking activities.

The link between banking integration and financial stability has taken center stage in the wake of the current financial crisis. To what extent is the banking system in Europe integrated? What role has the introduction of the common currency played in this context? Are integrated banking markets more vulnerable to contagion and financial instability? Does the fragmented regulatory framework in Europe pose special problems in resolving bank failures? What policy reforms may become necessary? These questions are of considerable policy interest as evidenced by the extensive discussions surrounding the design and implementation of a new regulatory regime and by the increasing attention coming from academia.

Abstract
Die gemeinhin als „Subprime-Krise“ bezeichneten Turbulenzen auf den internationalen Finanzmärkten beherrschen, seitdem sich im vergangenen Sommer ihre ersten Symptome aufzeigten, weltweit die wirtschaftspolitische Diskussion. Dabei stand zunächst die Frage im Vordergrund, ob und welche Maßnahmen kurzfristig erforderlich sind, um das internationale Finanzsystem zu stabilisieren und mögliche negative realwirtschaftliche Auswirkungen der Krise zu begrenzen. In jüngerer Zeit wird darüber hinausgehend verstärkt diskutiert, welche grundsätzlichen Lehren aus den Ereignissen gezogen werden können und welche Konsequenzen sich für die zukünftige Ausgestaltung nationaler und internationaler Rahmenbedingungen für die internationale Finanzintegration ergeben. In der bisherigen Diskussion wurde eine Vielzahl unterschiedlicher Einzelfaktoren als ursächlich für die Krise betrachtet und mehr oder weniger isoliert voneinander hinsichtlich ihrer möglichen wirtschaftspolitischen Implikationen untersucht. Die Frage nach der Existenz einer gemeinsamen Quelle für diese vielen mutmaßlichen Gründe ist mithin bislang noch nicht in hinreichendem Maß beantwortet, sodass aus der Krise noch keine über Teilaspekte hinausgehende grundsätzlichen Erkenntnisse für die Wirtschaftspolitik abgeleitet werden konnten.
Der vorliegende Beitrag befasst sich zum einen mit der Frage nach der Hauptursache der Krise. Es wird aufgezeigt, dass sie zu einem bedeutenden Teil auf die Integration vormals peripherer und institutionell schwach entwickelter Volkswirtschaften in die Weltwirtschaft und die damit verbundenen globalen Ungleichgewichte zurückgeführt werden kann. Entsprechend ist die Krise nicht nur in ihrer Wirkung, sondern vor allem in ihrer Ursache ein globales und kein vorrangig US-amerikanisches Phänomen. Auf der Grundlage dieses Befunds werden vorläufige Lehren aus der Subprime-Krise für eine stabilitätsorientierte Wirtschaftspolitik in einer integrierten Weltwirtschaft gezogen.
